What is the Expense Recognition Principle?

The Expense Recognition Principle (aka The Matching Principle) is a cornerstone of accrual accounting. It requires that costs incurred to produce revenue are recorded in the same period that the revenue is recognized, regardless of when the cash payment is made. This alignment of expenses with related revenues—known as matching—ensures that financial statements accurately portray a company's profitability and operational efficiency. For instance, if a business spends on advertising that contributes to sales over several months, the advertising expense should be allocated proportionately to those months. This principle supports consistency in financial reporting, aids in better decision-making, and allows for meaningful comparisons across different accounting periods, ultimately enhancing transparency and trust in the company’s financial results.
